Where and how options are used?
There would be many reasons why Investors and traders use Options but two primary reasons are
1. To make money (profit) and
2. If you already have stock or futures derivative then options are used to
reduce the risk.
Options are a powerful tool that all investors need to become familiar with. Before you get started trading options, we would advise you to forget the stories you may have heard about how risky they are, and how some investors have gone bankrupt using them. The truth is that options are designed to help investors limit and manage risk. Over the course of this multi-part series on options we will show you how to not only make money using options, but more importantly, how to save money as well.
1. To make money (profit)
One of the primary and important use of trading or investing in options is to
make money (profit).
Guessing the stock or index direction and buying the options accordingly
will generate the profits.
The biggest advantage in trading in options is when you buy options there is
limited downward risk and unlimited upside potential which you will come to
know as you keep reading the option section.
2. If you already have stock or futures derivative then options are used
to reduce the risk
It is also called as hedging.
Aside from making profit from options, investors also use options for
hedging purposes (to reduce losses in their stocks or future contracts).
A hedge is a way to protect your portfolio (stocks or futures contracts you
are holding) from heavy loss.
Hedging is like buying insurance -- you buy it as a means of protection
against unforeseen events.
